How it works

The Z-Score Stat Trading indicator analyzes the statistical relationship between two correlated assets by calculating their log-price spread and its corresponding Z-Score. It tracks how far the spread deviates from its historical mean, plotting blue and orange lines representing Z-Scores with default threshold levels at +2 and -2.

When the Z-Scores cross these thresholds, the indicator generates trading signals based on the expectation of mean reversion. A long signal occurs when Z-Scores drop below the negative threshold, suggesting buying Symbol A and selling Symbol B, while a short signal happens when Z-Scores rise above the positive threshold, indicating selling Symbol A and buying Symbol B.

Why it may be useful

This indicator provides traders with a sophisticated quantitative approach to identifying potential trading opportunities in correlated assets through statistical arbitrage strategies. By measuring the deviation of price spreads from their historical mean, it helps traders systematically evaluate and exploit temporary market inefficiencies.

The Z-Score Stat Trading indicator offers comprehensive insights by displaying real-time correlation, volatility, spread, and signal frequency in an easy-to-read on-chart table. This information empowers traders to make more informed decisions, understand the statistical relationship between assets, and potentially capitalize on mean reversion patterns.

When to explore it

The Z-Score Stat Trading indicator is most effective when used with highly correlated assets that demonstrate strong historical cointegration, preferably with correlation coefficients between 0.8 and 0.9. Traders should carefully select asset pairs with stable long-term relationships to increase the reliability of mean reversion signals.

This indicator works best in markets with consistent statistical relationships and during periods of relative market stability. Traders should exercise caution during high volatility or significant market disruptions, as these conditions can temporarily break down typical asset correlations and reduce the effectiveness of the statistical arbitrage strategy.
