UNDERSTAND THE TOOL

How it works

The Correlation Clusters tool uses K-means clustering to analyze correlation coefficients between a reference ticker and up to 10 selected tickers. It calculates how these assets move in relation to each other, identifying patterns and grouping tickers with similar behavioral characteristics.

The algorithm randomly assigns data points to initial groups and calculates centroids, then refines these clusters to minimize variance between data points. Traders can customize the analysis by selecting different execution windows, adjusting the number of clusters, and choosing specific tickers for comparison.

Why it may be useful

Correlation analysis helps traders understand complex asset relationships, revealing how different securities move in relation to each other. By identifying correlated and uncorrelated assets, traders can make more informed decisions about portfolio diversification, risk management, and potential trading opportunities.

The tool provides insights into sector performance, potential hedging strategies, and opportunities for pair trading. Understanding these correlations allows traders to minimize risk by avoiding over-exposure to assets with similar behavior and potentially capitalize on divergences between correlated assets.

When to explore it

The Correlation Clusters tool is most effective when traders want to analyze complex asset relationships across different market conditions and timeframes. It is particularly useful for portfolio managers, risk analysts, and traders seeking to understand broader market dynamics and asset interactions.

Traders can leverage this tool during market transitions, sector rotations, or when evaluating potential hedging strategies. It is especially valuable when constructing diversified portfolios, exploring potential pair trading opportunities, or analyzing how different assets respond to similar market conditions.
