How it works

The Volume Strength indicator calculates a ratio by dividing the current cumulative volume by the average cumulative volume over a specified period. It creates a line that fluctuates based on volume dynamics, with a default length of 14 periods for calculation. The indicator generates a visual representation that changes color depending on the volume's relative strength.

As the volume strength line moves, it crosses through predetermined overbought and oversold levels, typically set at 1.2 and 0.8 by default. When the line is above the overbought level, it turns red, signaling potential overextension. When below the oversold level, it turns green, indicating potential buying opportunities.

Why it may be useful

The Volume Strength indicator provides traders with a powerful tool to understand market sentiment and potential trend reversals through volume analysis. By measuring the cumulative volume relative to its average, traders can gain insights into the underlying strength or weakness of a current price movement.

This helps identify potential trend confirmations or divergences that might not be apparent from price action alone. Moreover, the color-coded system of red, blue, and green makes it easy for traders to quickly interpret market conditions. The overbought and oversold levels offer clear visual signals about potential market exhaustion or momentum, allowing traders to make more informed decisions about entry and exit points.

When to explore it

The Volume Strength indicator is most effective in markets with readily available volume data, such as stocks, futures, indices, and cryptocurrencies. It works particularly well during trending markets where volume can confirm the strength of price movements. Traders should use this indicator in conjunction with other technical analysis tools to validate signals and reduce false positives.

The indicator is especially useful when looking for potential trend reversals or confirming the sustainability of a current trend. Traders can adjust the length parameter to suit different trading styles and timeframes, making it versatile for scalping, day trading, and swing trading strategies. It's particularly valuable when seeking to identify price-volume divergences that might signal upcoming market shifts.
