How it works

The Liquidity Weighted Moving Averages calculates liquidity by dividing the trading volume by the price range of each candle bar. This approach identifies bars with high liquidity, where substantial trading volume occurs within a tight price range. By measuring the coincident liquidity, the indicator filters out price bars that might represent market noise or outliers.

The script then applies standard deviation techniques to filter extreme liquidity spikes and record only the closing prices of the most representative bars. These selected prices are then used to compute the moving averages, creating a more refined trend representation that emphasizes high-liquidity trading periods and reduces the impact of potentially misleading price movements.

Why it may be useful

Traditional moving averages can be susceptible to market noise and false signals, which can lead traders to make incorrect decisions. By incorporating liquidity as a key filtering mechanism, this indicator provides a more nuanced view of market trends that reflects actual trading activity and market participant sentiment.

The liquidity-weighted approach helps traders identify more reliable trend signals by giving more weight to periods of significant trading interest. This method can potentially improve trend identification accuracy, reduce false signals, and provide a more robust analytical tool for understanding market dynamics.

When to explore it

This indicator is most effective in markets with significant trading volume and where liquidity plays a crucial role in price movements, such as major currency pairs, blue-chip stocks, and popular cryptocurrency trading pairs. Traders can benefit from this approach when seeking to minimize the impact of market noise and focus on periods of genuine trading interest.

The Liquidity Weighted Moving Averages work best in volatile markets where distinguishing between meaningful price movements and random fluctuations is challenging. It is particularly useful for short to medium-term trading strategies that require a more refined understanding of market trends and underlying trading dynamics.
